Propane Allocation and Its Impact on Propane Pricing.  

Propane is a critical energy source used all over the world for residential heating, agricultural operations, industrial processes, and transportation. While it is a byproduct of natural gas processing and crude oil refining, its supply and demand are subject to a variety of market conditions. One of the most significant factors influencing propane prices is how propane is allocated during periods of high demand or supply disruptions. Understanding propane allocation—and the mechanisms behind it—can help consumers and businesses anticipate price trends and manage energy costs.

What is Propane Allocation?

Propane allocation refers to the system by which wholesale suppliers distribute limited volumes of propane to their customers (retail marketers) when supply cannot meet total demand. This system typically comes into play during peak usage seasons, logistical bottlenecks, or unexpected disruptions in production.

Allocation can also be implemented in terms of a supply contract. Retail marketers, like Norco Propane Energy Services, purchase a specific number of gallons of propane from various wholesale propane distributors annually. This supply is allocated to the retail marketer based on a specific number of gallons each month at a contracted price. This can either be at a fixed price per gallon, or the price could fluctuate based on one of several propane indexes used in the commodity market. Spot prices are usually based on a daily average price per gallon.

Managing Your Energy Costs

The retail marketer is obligated, under contract, to take delivery of these physical gallons at each interval, whether they can distribute them or not. During periods of high demand, when a retail marketer’s needs exceed the number of gallons they are allocated in any given month, the marketer is forced to purchase gallons on what is referred to as the spot market. When this happens, and the retail marketer is forced to pay more for their propane based on the index price, they in turn may pass this price increase on to the end user.

Propane customers can circumvent this price increase by entering into a fixed price, or locked-in price contract with the retail marketer. However, you should also be aware that this works the other way as well. Meaning, that even if the price of propane goes down on the index market, in a fixed price agreement the customer is obligated to pay the higher contracted price per gallon. There is risk associated with every energy contract, both on the marketers’ side and the consumers’ side. 

Why Propane Allocation Happens

Propane allocations are determined based on historical usage, long-term contracts, the export market, and the availability of propane from processing plants and storage facilities. Wholesalers and marketers rely on these allocations to plan deliveries to residential, commercial, and agricultural users. When propane is in short supply, allocation ensures that no single customer receives an unfair portion of the available product, but it also means that some customers may not get as much propane as they need at a given time. Several circumstances can trigger propane allocation:

Seasonal Demand Spikes

Propane demand rises dramatically in the winter months, especially in northern regions where it is used for home heating and grain/crop drying. Especially cold winters or early seasonal cold snaps can also cause sudden spikes in demand that outpace transport and supply capabilities. 

Production Disruptions

Since propane is largely a byproduct of oil and natural gas production, any slowdown in those industries—whether due to maintenance, weather, or market conditions—can reduce propane output. Similarly, natural disasters like hurricanes can disrupt refineries and gas processing plants, triggering allocations. The outbreak of war may also disrupt all forms of energy supply, including propane, due to damage of critical infrastructure, like we are seeing in Russia, Ukraine, and the Middle East. 

Transportation and Logistics Constraints

 Even when propane production is steady, supply may be limited by the capacity of pipelines, storage terminal capacity, rail terminal throughput, and the availability of rail cars or trucking fleets. Severe weather, transportation strikes, or accidents can also interfere with the movement of propane to end markets, leading to allocation. Another important factor in determining the cost of propane is the cost associated with diesel fuel, and/or gasoline. As transportation fuel costs increase, so will the price of any commodity. Shortages in diesel and gasoline could also prevent the delivery of fuel altogether, causing temporary outages.

Export Demands

As we discussed in our last installment on the Pricing Factors of Propane, the U.S. is a major exporter of propane, particularly to Asia and Latin America. Global demand can divert propane from domestic markets during times of tight supply, increasing the likelihood of allocations.

How Allocation Impacts Propane Pricing

When allocation occurs, it is often accompanied by significant price volatility. The relationship between allocation and price can be explained in several ways:

Reduced Availability Drives Prices Higher

When propane supplies are rationed, buyers may compete for limited deliveries. This competition often pushes wholesale and retail prices upward. Even customers with long-term contracts may experience surcharges if suppliers need to purchase additional volumes on the spot market.

Regional Disparities in Pricing

Allocation can create localized price spikes. For example, Midwest markets with heavy agricultural propane use may see higher prices during harvest seasons if allocations are triggered. Areas far from major storage hubs or pipelines are particularly vulnerable.

Increased Transportation Costs

During allocation periods, suppliers often need to source propane from more distant terminals or storage facilities to meet customer needs. The additional freight costs, due to the additional mileage—whether by rail or truck—are passed along to consumers. In addition, increasing, or fluctuating fuel costs lead to fuel surcharges that also add to increased transportation costs. 

Market Uncertainty and Speculation

Allocation measures can create market anxiety, leading to speculative buying and hedging in the propane futures market. This activity can further drive up prices in the short term.
